The Bitcoin Conspiracy (an enthusiast's perspective)

I keep coming across comments, especially in this sub, from people claiming that Bitcoin was created by the CIA or some government agency as part of the plan for the NWO and cashless society. I want to share my experience and try to clear up the confusion surrounding this topic.
I first got involved with Bitcoin in late 2016 when I heard about it and got some while at a libertarian festival. Back then it was still very popular among the agorist community and was being promoted as THE silver bullet that was going to disrupt the global fiat banking system.
Putting preconceptions aside, a new user might ask, "what's so special about Bitcoin? We already have digital currencies."
Well, you only need to read the first page of the whitepaper to discover what the original intent of Bitcoin was. It most definitely was not intended to be a tool for central banks to subjugate the world to a centralized global currency. Quite the opposite in fact. Read the full whitepaper here.
When I first learned about Bitcoin, it forced me to learn about economics, then the Federal Reserve, then one by one the dominoes fell and down the conspiracy rabbit hole I went. In 2017 (actually it started a few years earlier, but I wasn't paying attention back then) there was a very heated debate in the Bitcoin community regarding scaling.
I'll try to break it down simply:
In the very early days, when Bitcoin was just a project being worked on by a few very technical people, no one knew about it. All it took was a handful of people running the software on their laptops to mine new coins. Since there was not much computing power on the network, it meant there could easily be a spam attack where a malicious user could join the network and generate many gigabytes of spam transactions that would overload and crash the network. To prevent this, Satoshi implemented a limit of 1MB per block, to protect the network until there was enough computing power to be able to handle larger blocks.
This measure worked, and Bitcoin grew exponentially.
Satoshi vanished in 2010, after WikiLeaks attracted unwanted attention to the project by accepting Bitcoin donations. He left clear instructions for his successors that the 1MB block size limit was meant to be increased once the network could support high levels of user traffic. At the time, there still was not much use, so it wasn't until around 2014 that blocks started hitting the 1MB cap and all of a sudden users had to compete (by paying higher transaction fees) in order to get their transaction mined into the next block.
Up until then, sending a Bitcoin transaction would cost $0.0001 (hundredth of a penny) or less, no matter if you were sending $0.10 or $1,000,000. Now, since block space was limited, fees started to rise, as miners would only include the transactions with the highest fees. Over the next couple years, transaction fees went up dramatically, at times reaching as high as $100 to send a single transaction.
The solution was obvious - raise the block size limit.
But this led to a heated debate, and this is where the conspiracy became obvious to those who were paying attention. Since Bitcoin was decentralized and open source, anyone could contribute, but certain people controlled the commit access to the github repo, and it became apparent that those individuals had been compromised, as any and all mention of increasing the block size was met with fierce resistance.
There was a misinformation campaign to discredit anyone arguing for larger blocks. The argument was that larger blocks would mean users could not run the software on their low-power personal devices and laptops; that by increasing the block size it would lead to mining centralization. Well, if you read the whitepaper linked above, you'll see that Satoshi predicted this. He knew mining would eventually be left to "specialized server farms" while normal users could use what he termed Simplified Payment Verification (SPV) wallets.
But this point was consistently shot down in the community, and especially on /bitcoin. There was a MASSIVE censorship campaign in the bitcoin subreddit that continues to this day where anyone who questions the official narrative or even asks a basic technical question is immediately banned. /bitcoin today is nothing but a cesspit of price memes and misinformation. In 2017 the debate was finally settled, sort of. Now known as "Bitcoin Core" (the name of the official Bitcoin software), the developers implemented a change known as SegWit (Segregated Witness) which fundamentally altered the way the software validates transactions. It was implemented as a "soft fork" rather than a "hard fork".
I'll explain the difference.
In a fork, the network comes to a consensus on new rules that all participants must follow. In a hard fork, the changes are non-backwards compatible, so all users must update their software or else be left behind on a dead network. Hard forks happen all the time in software development, but in the case of SegWit, the developers refused to make any non-backwards compatible changes for fear it might alienate users. Again, another unfounded fear. "We can't ever upgrade the technical capabilities of the network (such as the block size) because some people might not go along with it."
All kinds of mental gymnastics were performed to justify their refusal to increase the block size, and there was nothing anyone could do about it except fork as an independent project. The 1MB block limit is now essentially set in stone for BTC. So in August 2017, Bitcoin Cash (BCH) hard forked by increasing the block size limit to 8MB, along with some other changes.
Fast forward to December 2017 and Bitcoin was at its all time high of nearly $20,000. But fees were also astronomical and because of the 1MB block size limit, a huge backlog formed, and some people had to wait days or even weeks for their transaction to confirm. If anyone was trying to cash out into fiat and didn't want to pay a $100 transaction fee, by the time their transaction got confirmed the price had already crashed.
This event was largely responsible for the bear market of 2018. Everything that happened was predicted by those who knew what was going on.
A company called Blockstream had essentially wrestled control of Bitcoin from the original developers and shut them out or gained control over them, and started working on turning Bitcoin into a settlement layer for their product called Lightning Network.
LN is a complicated topic that I don't want to get into, but essentially it's a framework that recreates all the same problems inherent in the banking system that Bitcoin was meant to solve. Blockstream's goal is to profit from creating, and then "solving" those problems by charging users fees for all kinds of custodial services.
In my personal opinion, it's obvious that the original Bitcoin project has been hijacked and repurposed into a tool for the central banks. The propaganda is being pushed in some conspiracy circles that Bitcoin was created BY the central banks in order to discourage people from researching the true history. What is now commonly called "Bitcoin" is not the original project, but a Trojan horse.
The project that most closely follows the original design is Bitcoin Cash, and that is where almost all organic development is happening, and personally I feel that it's picking up steam lately as more people wake up to what's happening in the economy right now. Unfortunately most people are still unaware of how fundamentally broken BTC is now and so as new users run toward cryptocurrency to escape the dollar collapse, most will fall straight into the trap and be stuck with BTC that they won't be able to use without paying exorbitant fees and/or submitting to the very same tracking system they are trying to get away from.

Approximate ratios (first derivative): 33 (1000/32) and 20 (20K/1000).
Approximate second derivative: 33/20 = 1/1.6 (or 1/phi for idiots like me).
If this holds, the next first derivative will be 20/1.6 = 12.5.
Then $20K x 12.5 = $250K.

Approximate dates of previous highs: May2011, Dec2013, Dec2017.
Approximate time spans between: 2.5yr, 4yr.
Approximate ratio: 1.6 (phi, or close enough lol).
If this holds, 4yr x 1.6 = 6.4yr
Dec2017 + 6.4yr = Apr2024, a few months before the next expected halving.

If this is true, the next top should be around $250K around Apr2024, violating expectations for that halving just like this one lol. (Personally, I think the top will likely be closer to the halving, but still before it. Possible reasons for this, beside the obvious, include the fact that the cryptomarket peak was a few weeks after the bitcoin peak - relative local market forces could cause the date to be other than the expected - and the fact that 1.6 is less than actual phi, lol.)

Just a guess: Smart money will "sell the news" at the time of the next halving, liquidating all the retail FOMO longs that anticipate the halving and the increase in the stock-to-flow ratio. Those liquidations will crash the market, eventually resulting in a relatively shallow bottoming in 2026 of around $20K, at which point the next halving will result in market action much like 2016-2017. The golden cycles of a natural market and the fixed 4 year cycles of bitcoin halvings are fundamentally at odds with each other, as are the dramatic changes in bitcoin due to the halvings. In nature, such disagreeing cycles find resonant behaviors that allow different parts to occasionally line up even while they are dissonant and chaotic at other times (think planetary orbits, lol). It is likely that, if bitcoin survives and remains dominant, such resonances will become common and studied, while it is similarly likely that if the cryptomarket in general survives and remains relevant, similar frequencies, along with a much great set of market golden cycles, will become fundamental to longterm market structure.

PS, if the pattern above holds, which it is unlikely to do given so many competing currencies, bitcoin will next peak at $1.9M in Jul2034 (leaving it far below the expected stock-to-flow "fair value" at that point). But again, such massive golden cycles are much more likely to be much more relevant for the cryptocurrency market cap as whole than for bitcoin alone over such large and chaos-promoting time spans. And again, imho.

PPS, I think we will see a mini-peak sometime in 2022 between $40K and $90K, followed by the aforementioned top, somewhat like a spread out version of what happened in 2013. Alternatively, we may see two mini peaks, one in 2021 around $20-25K, with another bouncing off both $100K and the "fair value" line in Dec2022-Mar2023.

PPPS, this all assumes we don't see some crazy supercycle low sub-$1K (maybe $500-700 or $2100-2700 Oct2020-Apr2021), which while not necessarily invalidating the predictive utility of natural cycles and resonances like phi, may invalidate all specified date and price targets. lol

PPPPS, there are two major conflicting factors moderating these predictions (guesses, lol):

The first is relatively positive - that the 2014 bear market was exaggerated and lengthened due to the severity of Mt. Gox fiasco's effects on the market, thus potentially also taking the wind out of the 2017 bull market (hard to believe, I know, but the top probably should have been a bit over $30K (assumign the $+1K top in 2013 was correct)). And thus, this bull market may be relatively more powerful and faster than otherwise expected, evidenced in part by the (so far) relatively short duration of the bear market.

The second factor is negative and significant, which is that the growth of bitcoin and the crypto market will lie on a curve resembling in some sense a logistic, namely that there's a limit to the number of people on earth, and the more people that adopt the fewer there will be that haven't, and the harder and more reticent the remaining group will be relative to previous converts (even as that reticence is of course competed with by seeing wider adoption occurring, lol). This and related factors will cause bitcoin's growth curve to decrease it's slope and growth derivatives in all frames. imho. If that growth deviates enough, it will eventually pierce every projected support among moving averages and those big log/quadratic curves everyone uses to project major tops and bottoms.

Want to start fresh after the crypto crash? Here is a comprehensive guide on how to invest and prosper over the long term.

Well its happened, the crypto market just experienced the worst crash since 2014, the bubble has burst. The idiocy of newbies FOMO-ing into anything with low nominal value lead to endless twitter timelines like this, and now nobody has any idea where the market settles. What do you do now?
In the following weeks it will be a good time to rethink your investment approach and how you arrive at your decisions. Just buying whatever is shilled on Twitter or Reddit and jumping from one crypto to another isn't going to work like it did these last two months.
The good news is that we're finally back closer and closer to our long term moving average which is much more healthy for entrants, the bad news is that the fear might continue compounding if outstanding issues are not dealt with. Tether is the big concern for me personally for reasons I've stated many times, but some relief in the short term may come if the SEC and CFTC meeting on February 6th goes well. Nobody really knows where the bottom is but I think we're now past the "irrational exhuberance" stage and we're entering a period of more serious inspection where cryptos will actually have to prove themselves as useful. I suspect hype artists like CryptoNick and John McAfee will fall out of favor.
But perhaps most importantly use this as a learning experience, don't try to point fingers now. The type of dumb behavior that people were engaging in that was rewarded in a bull market (chasing pumps, going all in on a shillcoin, following hype..etc) could only ever lead to what we are experiencing now. Just like so many people jumped on the crypto bandwagon during the bull run, they will just as quickly jump on whatever bandwagon is to be used to blame for the deflation of the bubble. Nobody who pumped money into garbage without any use case will accept that they themselves with their own investing behavior were the real reason for the gross overvaluation of most cryptocurrencies, and the inevitable crash.
So if you're looking for a fresh start after the massacre (or just want to get in now), here is a guide:

Part A: Making a Investment Strategy

This is your money, put some effort into investing it with an actual strategy. Some simple yet essential advice that should apply to everyone, regardless of individual strategy:
  1. Slow down and research each crypto that you're buying for at least a week.
  2. Don't buy something just because it has risen.
  3. Don't exit a position just because it has declined.
  4. Invest only as much as you can afford to lose.
  5. Prepare enter and exit strategies in advance.
First take some time to think about your ROI target, set your hold periods for each position and how much you are actually ready to risk losing.
ROI targets
A lot of young investors who are in crypto have unrealistic expectations about returns and risk. A lot of them have never invested in any other type of financial asset, and hence many seem to consider a 5-10% ROI in a month to be unexciting.
But its important to temper your hype and realize why we had this exponential growth in the last year and how unlikely it is that we see 10x returns in the next year. What we saw recently was Greater Fool Theory in action. Those unexciting returns of 5-10% a month are much more of the norm, and much more healthy for an alternative investment class.
You can think about setting a target in terms of the market ROI over a relevant holding period and then add or decrease based on your own risk profile.
Example: Calculating a 2 year ROI target
Lets say you want to hold for 2 years now, how could you set a realistic target to strive for? You could look at a historical 2 year return as a base, preferably during a period similar to what we're facing now. Now that we had a major correction, I think we can look at the two year period starting in 2015 after we had the 2014 crash. To calculate a 2 year CAGR starting in 2015:
Year Total Crypto Market Cap
Jan 1, 2015: $5.5 billion
Jan 1, 2017: $18 billion
Compounded annual growth return (CAGR): [(18/5.5)1/2]-1 = 81%
This annual return rate of 81% comes out to about 4.9% compounded monthly. This may not sound exciting to the lambo moon crowd, but it will keep you grounded in reality. You can aim for a higher return (say 2x of that 81% rate) if you choose to take on more risky propositions. I can't tell you what return target you should set for yourself, but just make sure its not depended on you needing to achieve continual near vertical parabolic price action in small cap shillcoins because that isn't sustainable.
Once you have a target you can construct your risk profile (low risk vs. high risk category coins) in your portfolio based on your target.
Risk Management
Everything you buy in crypto is risky, but it still helps to think of these 3 risk categories:
How much risk should you take on? That depends on your own life situation for one, but also it should be proportional to how much expertise you have in both financial analysis and technology.
The general starting point I would recommend is:

You can think of each crypto having a risk factor that is the summation of the general crypto market risk (Rm), but also its own inherent risk specific to its own goals (Ri).
Rt = Rm +Ri
The market risk is something you cannot avoid, it is essentially the risk that is carried by the entire market over things like regulations. What you can minimize though the Ri, the specific risks with your crypto. That will depend on the team composition, geographic risks (for example Chinese coins like NEO carry regulatory risks specific to China), competition within the space and likelihood of adoption and other factors, which I'll describe in Part 2: Crypto Picking Methodology.
Portfolio Allocation
Along with thinking about your portfolio in terms of risk categories described above, I really find it helpful to think about the segments you are in. OnChainFX has some segment categorization but I generally like to bring it down to:
Think about your "Circle of Competence", your body of knowledge that allows you to evaluate an investment. Your ability to properly judge risk and potential is going to largely correlated to your understanding of the subject matter. If you don't know anything about how supply chains functions, how can you competently judge whether VeChain or WaltonChain will achieve adoption? If you don't understand anything about the tech when you read the Cardano paper, are you really able to determine how likely it is to be adopted?
Consider the historic correlations between your holdings. Generally when Bitcoin pumps, altcoins dump but at what rate depends on the coin. When Bitcoin goes sideways we tend to see pumping in altcoins, while when Bitcoin goes down, everything goes down.
You should diversify but really shouldn't be in much more than around 12 cryptos, because you simply don't have enough competency to accurately access the risk across every segment and for every type of crypto you come across. If you have over 20 different cryptos in your portfolio you should probably think about consolidating to a few sectors you understand well.

Part B: Crypto Picking Methodology (Due Dilligence)

Do you struggle on how to fundamentally analyze cryptocurrencies? Here is a 3-step methodology to follow to perform your due dilligence:

Step 1: Filtering and Research

There is so much out there that you can get overwhelmed. The best way to start is to think back to your own portfolio allocation strategy and what you would like to get more off. For example in my view enterprise-focused blockchain solutions will be important in the next few years, and so I look to create a list of various cryptos that are in that segment.
Upfolio has brief descriptions of the top 100 cryptos and is filterable by categories, for example you can click the "Enterprise" category and you have a neat list of VEN, FCT, WTC...etc.
Once you have a list of potential candidates, its time to read about them:
  • Critically evaluate the website. If it's a cocktail of nonsensical buzzwords, if its unprofessional and poorly made, stay away. Always look for a roadmap, compare to what was actually delivered so far. Always check the team, try to find them on LinkedIn and what they did in the past.
  • Read the whitepaper or business development plan. You should fully understand how this crypto functions and how its trying to create value. If there is no use case or if the use case does not require or benefit from a blockchain, move on.
  • Check the blockchain explorer. How is the token distribution across accounts? Are the big accounts selling? Try to figure out who the whales are (not always easy!) and what the foundation/founder account is based on the initial allocation.
  • Look at the Github repos, does it look empty or is there plenty of activity?
  • Search out the subreddit and look at a few Medium or Steem blogs about the coin. How "shilly" is the community, and how much engagement is there between developer and the community?
  • I would also go through the BitcoinTalk thread and Twitter mentions, judge both the length and quality of the discussion.
You can actually filter out a lot of scams and bad investments by simply keeping your eye out on the following red flags:
  • allocations that give way too much to the founder
  • guaranteed promises of returns (Bitcooonnneeeect!)
  • vague whitepapers filled with buzzwords
  • vague timelines and no clear use case
  • Github with no useful code and sparse activity
  • a team that is difficult to find information on

Step 2: Passing a potential pick through a checklist

Once you feel fairly confident that a pick is worth analyzing further, run them through a standardized checklist of questions. This is one I use, you can add other questions yourself:

What is the Dev Team like? What is their track record? How are they funded, organized?
How big is the market they're targeting?
Who is their competition and what does it do better?
What is the roadmap they created and how well have they kept to it?
What current product exists?
How does the token/coin actually derive value for the holder? Is there a staking mechanism or is it transactional?
Is there any new tech, and is it informational or governance based?
Can it be easily copied?
What are the weaknesses or problems with this crypto?
The last question is the most important.
This is where the riskiness of your crypto is evaluated, the Ri I talked about above. Here you should be able to accurate place the crypto into one of the three risk categories. I also like to run through this checklist of blockchain benefits and consider which specific properties of the blockchain are being used by the specific crypto to provide some increased utility over the current transactional method:
Benefits of Cryptocurrency
Decentralization - no need for a third party to agree or validate transactions.
Transparency and trust - As blockchain are shared, everyone can see what transactions occur. Useful for something like an online casino.
Immutability - It is extremely difficult to change a transaction once its been put onto a blockchain
Distributed availability - The system is spread on thousands of nodes on a P2P network, so its difficult to take the system down.
Security - cryptographically secured transactions provide integrity
Simplification and consolidation - a blockchain can serve as a shared ledger in industries where multiple entities previously kept their own data sources
Quicker Settlement - In the financial industry when we're dealing with post-trade settlement, a blockchain can drastically increase the speed of verification
Cost - in some cases avoiding a third party verification would drastically reduce costs.

Step 3: Create a valuation model

You don't need to get into full modeling or have a financial background. Even a simple model that just tries to derive a valuation through relative terms will put you above most crypto investors. Some simple valuation methods that anyone can do:
Probablistic Scenario Valuation
This is all about thinking of scenarios and probability, a helpful exercise in itself. For example: Bill Miller, a prominent value investor, wrote a probabilistic valuation case for Bitcoin in 2015. He looked at two possible scenarios for probabalistic valuation:
  1. becoming a store-of-value equal to gold (a $6.4 trillion value), with a .25% probability of occurring
  2. replacing payment processors like VISA, MasterCard, etc. (a $350 million dollar value) with a 2.5% probability
Combining those scenarios would give you the total expected market cap: (0.25% x 6.4 trillion) + (2.5% x 350 million). Divide this by the outstanding supply and you have your valuation.
Metcalfe's Law
Metcalfe's Law which states that the value of a network is proportional to the square of the number of connected users of the system (n2). So you can compare various currencies based on their market cap and square of active users or traffic. We can alter this to crypto by thinking about it in terms of both users and transactions:

Generally the higher the ratio, the higher the valuation given for each address/transaction.
Market Cap to Industry comparisons
Another easy one is simply looking at the total market for the industry that the coin is supposedly targeting and comparing it to the market cap of the coin. Think of the market cap not only with circulating supply like its shown on CMC but including total supply. For example the total supply for Dentacoin is 1,841,395,638,392, and when multiplied by its price in early January we get a market cap that is actually higher than the entire industry it aims to disrupt: Dentistry.
More complex valuation models
If you would like to get into more fleshed out models with Excel, I highly recommend Chris Burniske's blog about using Quantity Theory of Money to build an equivalent of a DCF analysis for crypto.
Here is an Excel file example of OMG done by Nodar Janashia using Chris' model .
You should create multiple scenarios with multiple assumptions, both positive and negative. Have a base scenario and then moderately optimistic/pessimistic and highly optimistic/pessimistic scenario.
Personally I like to see at least a 50% upward potential before investing from my moderately pessimistic scenario, but you can set your own safety margin.
The real beneficial thing about modelling isn't even the price or valuation comparisons it spits out, but that it forces you to think about why the coin has value and what your own assumption about the future are. For example the discount rate you apply to the net present utility formula drastically affects the valuation, and it reflects your own assumptions of how risky the crypto is. What exactly would be a reasonable discount rate? What about the digital economy you are assuming for the coin, what levers affects its size and adoption and how likely are your assumptions to come true? You'll be a drastically more intelligent investor if you think about the fundamental variables that give your coin the market cap you think it should hold.

Summing it up

The time for lambo psychosis is over. But that's no reason to feel down, this is a new day and what many were waiting for. I've put together in one place here how to construct a portfolio allocation (taking into consideration risk and return targets), and how to go through a systematic crypto picking method. I'm won't tell you what to buy, you should always decide that for yourself and DYOR. But as long as you follow a rational and thorough methodology (feel free to modify anything I said above to suit your own needs) you will feel pretty good about your investments, even in times like these.

Thoughts on the current downturn

The current downturn in the cryptocurrency markets itself isn't very surprising. There have been many bubbles before, and there will be at least one more bubble after this. What surprises me about this cycle is how quickly the market has collapsed. Whereas previous cycles fell slowly after the long middle period where prices stalled, this time the bottom fell out in the course of a week. This post will review the consequences of the new market reality.

Bitcoins are holding up well
Perhaps the biggest shock of this cycle is how the price of bitcoins has held up so well compared to that of other coins. In June 2017, when we were deciding whether this pool could be a profitable business and how many people we should hire if it could be. We determined that the average case where the coins would settle was bitcoins at $1574, ETH at $110, and LTC at $30. ETH and LTC have already surpassed the average case decline we had projected, while BTC is holding above twice the projected bottom.

The reason for BTC holding up so well isn't obvious. Almost every other coin is superior to BTC in some way. For example, LTC and BCH are much cheaper to send money with, ETH is used for contracts, and Monero has anonymity.

I don't think that bitcoins will hold up for much longer. I think that the capitulation to $980 is still ahead, and the price after capitulation will be $1500 or so. The BTC network still hasn't reckoned with the lack of a realistic plan to increase its block size. At some point, the lightning network is going to be shown as a technical marvel that works well when people are running nodes, but that it's too difficult for ordinary users and that money transmission regulations will not permit most businesses to run nodes. The Core developers are still pressing on with their effort despite the money transmission regulations.

Right now, growth is being driven by people willing to experiment. Eventually, the lightning network will run out of hobbyists to adopt it and its growth will cease, because normal businesses like us won't touch it due to the legal risks. At that point, people will realize that there is no "Plan B" for Bitcoin, and perhaps that will cause capitulation and force the Core to reevaluate their path forward.


We should reevaluate how coins are valued
Another change in this crash from the previous crashes is the complete lack of news to explain it. During the $32 -> $2 downturn, it was quite possible that nobody would ever adopt cryptocurrencies. During the $266 -> $69 downturn, many believed that Mt. Gox's unreliability and instability would lead to the death of the industry. During the $1160 -> $160 bubble, China banned bitcoins every week. But during the past two weeks, there has been no news of any importance.

In particular, ETH prices are absurd. I really don't understand how people think that ETH is priced anything close to its real value. Gas prices continue to rise and people think it's worth 6% of what it was a year ago? If I were paid in dollars, I would be changing them to ETH as fast as I could right now.

Since these prices don't make sense with what many people and I think are the fundamentals, then we need to reevaluate our views on how coins are valued. It's quite possible that the idea that things like transaction capacity and features [i]don't actually matter[/i].

There was one news article that caught my attention a while back. It proposed that, during 2017, a lot of the buyers into coins came from "ordinary people" who knew very little about cryptocurrencies. These people talked about coins at parties and bought what their friends bought. Someone like me, who spends most of his time at home writing code for this business, who is not married, and who has fewer friends than the average person, would not have been exposed to enough instances to make a connection if it were true that someone talked about bitcoins at every social event. I'd also venture that many of the people discussing bubbles in Internet forums also engage in less socializing than the average person, so reading theories about what happened from them leads to inaccurate conclusions.

During the next bubble, I'm going to more strongly consider social issues rather than technical issues and see whether that increases the accuracy of my predictions.


IPOs of mining manufacturers were too slow
One way to predict that this would not be a quick recovery into another bubble like the first 2013 collapse was to look at the IPOs from the mining manufacturers. Businesses don't issue IPOs when they have plenty of money - why would you give up potential profits to get money now if you don't need it? Instead, executives at the companies were really smart and saw that the writing was on the wall. Their problem was that they moved too slowly to sell their stakes. I don't think that the IPOs will be able to raise sufficient capital at this point and they will probably be cancelled. Bitmain or one of the other big mining manufacturers will likely go out of business.

Mining manufacturing is an interesting business because there is zero demand for your product during times like these. The industry basically resets every few years with new companies. The bitcoin difficulty just fell 15% during the last period, and the market is flooded with the miners that were just shut down. Why would anyone buy a new miner when all these old miners are being given away at any cost?

It doesn't make sense that anyone would ever invest in these IPOs or in the rumored Coinbase IPO. All of these stocks are 100% dependent on the cryptocurrency market recovering. If cryptocurrencies settle at these prices indefinitely, Coinbase will be unable to support its operations and will collapse, so you'll lose a lot more money than if you invested in coins (which have no chance of ever being completely worthless anymore.) If cryptocurrencies increase in value, they will go up by 100-1000x and Coinbase's stock will go up by 5x or 10x. In both cases, buying an IPO in the cryptocurrency world never makes as much sense as buying the coins themselves. Either buy coins or buy stocks in some unrelated industry to diversify.


"Manipulation" is a buzzword people use to explain things they don't like
Whenever prices fall, people start complaining about "manipulation." They experienced a huge drop, so the people selling must have been "manipulating" the market to cause them to lose money. The latest theory is that Bitfinex is not being honest with its Tether reserves. Bitfinex clearly violated the law by serving US customers and not shutting down when it was insolvent, but there isn't any evidence that Tether is going to fail due to fraud.

Note that Tether may fail due to banks discontinuing Tether's accounts, but that is different than fraud where a misrepresentation is being made.

I don't believe that the cryptocurrency markets are "manipulated" like most people think. There are some scams, especially those where people create ICOs and don't deliver a product. I doubt that the SEC will bring any charges against Bitfinex, and most of these complaints about "manipulation" are simply people complaining because they lost money.


Businesses will start to fail
Now I can get to the consequence that I think is the most important to understand in predicting how the next cycle plays out.

One of the reasons that the next bubble is a while away is because there have not yet been a lot of businesses that have failed. One of the unfortunate aspects of cryptocurrency, and one that significantly delays its development, is how the bubble cycle causes good ideas to fail. For example, the ETCDEV team, which contributed to Ethereum Classic development, recently folded due to bankruptcy. While I don't hold much love for people who are willing to overlook something as heinous as the DAO theft, the ETCDEV team did seem like it would be a significant contributor to developing ETC, and that won't happen now.

In fact, it's more likely that honest, ethical businesses will fail during this coming down cycle than scammers and fraudsters. It doesn't cost much to be a scammer - you just register some fake accounts and announce a new project, then disappear with all the money. Operating an honest business is expensive. It will cost us $15,000 just to comply with the 1099-MISC regulations next month. That's why, as prices fall, we should expect disreputable people to start to again outnumber law-abiding citizens in this industry. We can already see that happening as people with criminal records like Craig Wright, Roger Ver, and Charlie Shrem are dominating the conversation more and more.

As prices fall, businesses will need to make a decision. Many of them will decide to "pivot" - which essentially means that the company is shutting down and is creating a new firm in a different industry. This was common in 2015. Remember that the level at which a company should quit working in cryptocurrencies is not determined by whether they are making money, but by whether they are making as much money as they could in another field. Most of the time, companies that "pivot" don't return to whatever they were doing before, because they either find the "pivot" field to be lucrative, in which case it makes sense to keep at it, or they go bankrupt in that field too and close down permanently.

They key issue with these "pivots" and outright bankruptcies is that talent leaves the industry and is permanently gone. It takes at least 6 months for a programmer to join a project and become familiar with a codebase, during which time that person's productivity is significantly reduced. The cost of training a new hire is often as much as that person's salary for an entire year, given that other people in the company need to slow down to train the new person. When people leave a company, they don't just come back if times get better. They get new jobs, with new responsibilities, and that knowledge is lost.

Suppose that there is a company that has created an amazing Ethereum-based marketplace that will eventually gain millions of simultaneous customers. The marketplace reaches completion, but in the downturn the company is forced to shut down until the market turns around again, because all their customers are gone. Even if the owner of the company retains the software and is available and willing to restart when the next bubble begins, years have passed and new employees are needed. It will take 6 months to get all the employees hired, another 3 to get them minimally trained, another 1 to upgrade all the development environments, packages, and tools that became obsolete during the stoppage to get everything up to current standards, and another 2 to redo the website design to do the same thing with different colors and designs because the Internet for some reason changed its mind on what makes "attractive" webpages again.

If the downturn lasts two years, then this project could have been out [i]three years earlier[/i] if it weren't for the bubbles. Not only that, but the project's suspension itself contributed to the long duration of the bubble cycle. There would have been more activity in cryptocurrencies if this system had been available.

This effect is why I believe that as prices decline, the length of the upcoming downturn will increase significantly. Over the next weeks and months, we're going to start to hear of promising projects fail, and that's going to reduce the value of coins, cascading into other projects' feasibility, and creating a ripple effect of "pivots" and bankruptcies.

This is why I think that the first 2013 bubble had a much different outcome than the second 2013 bubble. In the first 2013 bubble, prices never collapsed after the long period of stability, and businesses were able to keep moving forward during that time. During the second 2013 bubble, prices collapsed after that period of stability that ended in August 2014, and one can look back at news articles form the day listing failures and "pivots" that occurred in the subsequent months.

If it weren't for bubbles, the industry would be years ahead of where it is now. The smartphone, for example, rose from unknown to market saturation in 10 years. After 10 years, where are cryptocurrencies, which also arose in 2008? About 6 or 7 years behind where they could be, because every bubble requires a reset with new companies, given that most of the work from the previous bubble is wasted.


There will be a next bubble
Finally, there will definitely be a next bubble - of that, I'm 100% certain. If you're not sure of that, then consider a scenario where you live in a world that already uses cryptocurrencies for all transactions. One day, a government decides that it's going to create its own currency, which it will be able to inflate at will, and which will take hundreds of times longer to conduct transactions with.

An attempt at a fully comprehensive look at how to scale bitcoin. Lets bring Bitcoin out of Beta!

 
WARNING THIS IS GOING TO BE A REALLY REALLY LONG POST BUT PLEASE READ IT ALL. SCALING BITCOIN IS A COMPLEX ISSUE! HOPEFULLY HAVING ALL THE INFO IN ONE PLACE SHOULD BE USEFUL
 
Like many people in the community I've spent the past month or so looking deeply into the bitcoin scaling debate. I feel there has never been a fully comprehensive thread on how bitcoin could scale. The closest I have seen is gavinandresen's medium posts back in the summer describing the problem and a solution, and pre-emptively answering supposed problems with the solution. While these posts got to the core of the issue and spawned the debate we have been having, they were quite general and could have used more data in support. This is my research and proposal to scale bitcoin and bring the community back together.
 
 
The Problem
 
There seems to me to be five main fundamental forces at play in finding a balanced solution;
  • 'node distribution',
  • 'mining decentralisation',
  • 'network utility',
  • 'time',
  • 'adoption'.
 
 
Node Distribution
Bandwidth has a relationship to node count and therefore 'node distribution'. This is because if bandwidth becomes too high then fewer people will be able to run a node. To a lesser extent bandwidth also effects 'mining decentralisation' as miners/pool owners also need to be able to run a node. I would argue that the centralisation pressures in relation to bandwidth are negligible though in comparison to the centralisation pressure caused by the usefulness of larger pools in reducing variance. The cost of a faster internet connection is negligible in comparison to the turnover of the pools. It is important to note the distinction between bandwidth required to propagate blocks quickly and the bandwidth required to propagate transactions. The bandwidth required to simply propagate transactions is still low today.
New node time (i.e. the time it takes to start up a new node) also has a relationship with node distribution. i.e. If it takes too long to start a new node then fewer people will be willing to take the time and resources to start a new node.
Storage Space also has a relationship with node distribution. If the blockchain takes up too much space on a computer then less people will be willing to store the whole blockchain.
Any suitable solution should look to not decrease node distribution significantly.
 
Mining Decentralisation
Broadcast time (the time it takes to upload a block to a peer) has a relationship with mining centralisation pressures. This is because increasing broadcast time increases the propagation time, which increases the orphan rate. If the orphan rate it too high then individual miners will tend towards larger pools.
Validation time (the time it to validate a block) has a relationship with mining centralisation pressures. This is because increasing validation time increases the propagation time, which increases the orphan rate. If the orphan rate it too high then individual miners will tend towards larger pools.
Any suitable solution should look to not increase mining centralisation significantly.
 
Network Utility
Network Utility is one that I find is often overlooked, is not well understood but is equally as important. The network utility force acts as a kind of disclaimer to the other two forces. It has a balancing effect. Increasing the network utility will likely increase user adoption (The more useful something is, the more people will want to use it) and therefore decreasing network utility will likely decrease user adoption. User adoption has a relationship with node count. i.e. the more people, companies and organisations know about and use bitcoin, the more people, companies and organisations that will run nodes. For example we could reduce block size down to 10KB, which would reduce broadcast time and validation time significantly. This would also therefore reduce mining centralisation pressures significantly. What is very important to realise though is that network utility would also be significantly be reduced (fewer people able to use bitcoin) and therefore so would node distribution. Conversely, if we increased the block size (not the limit) right now to 10GB, the network utility would be very high as bitcoin would be able to process a large number of transactions but node distribution would be low and mining centralisation pressures would be high due to the larger resource requirements.
Any suitable solution should look to increase network utility as time increases.
 
Time
Time is an important force because of how technology improves over time. Technology improves over time in a semi-predicable fashion (often exponential). As we move through time, the cost of resources required to run the bitcoin network (if the resource requirements remained static) will decrease. This means that we are able to increase resource requirements proportional to technological improvements/cost reductions without any increase in costs to the network. Technological improvements are not perfectly predictable though so it could be advantageous to allow some buffer room for when technological improvements do not keep up with predictions. This buffer should not be applied at the expense of the balance between the other forces though (i.e. make the buffer too big and network utility will be significantly decreased).
 
 
Adoption
Increasing adoption means more people using the bitcoin/blockchain network. The more people use bitcoin the more utility it has, and the more utility Bitcoin has the more people will want to use it (network effect). The more people use bitcoin, the more people there that have an incentive to protect bitcoin.
Any suitable solution should look to increase adoption as time increases.
 
 
The Solution Proposed by some of the bitcoin developers - The Lightning Network
 
The Lightning Network (LN) is an attempt at scaling the number of transactions that can happen between parties by not publishing any transaction onto the blockchain unless it is absolutely necessary. This is achieved by having people pool bitcoin together in a "Channel" and then these people can transact instantly within that channel. If any shenanigans happen between any of the parties, the channel can be closed and the transactions will be settled on the blockchain. The second part of their plan is limit the block size to turn bitcoin into a settlement network. The original block size limit of 1MB was originally put in place by Satoshi as an anti-DOS measure. It was to make sure a bad actor could not propagate a very large block that would crash nodes and increase the size of the blockchain unnecessarily. Certain developers now want to use this 1MB limit in a different way to make sure that resource requirements will stay low, block space always remains full, fees increase significantly and people use the lightning network as their main way of transacting rather than the blockchain. They also say that keeping the resource requirements very low will make sure that bitcoin remains decentralised.
 
Problems with The Lightning Network
The LN works relatively well (in theory) when the cost and time to publish a set of transactions to the network are kept low. Unfortunately, when the cost and time to publish a set of transactions on the blockchain become high, the LN's utility is diminished. The trust you get from a transaction on the LN comes only from the trustless nature of having transactions published to the bitcoin network. What this means is that if a transaction cannot be published on the bitcoin network then the LN transaction is not secured at all. As transactions fees rise on the bitcoin blockchain the LN utility is diminished. Lets take an example:
  • Cost of publishing a transaction to the bitcoin network = $20
  • LN transaction between Bob and Alice = $20.
  • Transaction between Bob and Alice has problem therefore we want to publish it to the blockchain.
  • Amount of funds left after transaction is published to the blockchain = $20 - $20 = $0.
This is also not a binary situation. If for example in this scenario, the cost to publish the transaction to blockchain was $10 then still only 50% of the transaction would be secure. It is unlikely anyone really call this a secure transaction.
Will a user make a non-secured/poorly secured transaction on the LN when they could make the same transaction via an altcoin or non-cryptocurrency transaction and have it well secured? It's unlikely. What is much more likely to happen is that transaction that are not secured by bitcoin because of the cost to publish to the blockchain will simply overflow into altcoins or will simply not happen on any cryptocurrency network. The reality is though, that we don't know exactly what will happen because there is no precedent for it.
Another problem outside of security is convenience. With a highly oversaturated block space (very large backlog of transactions) it could take months to have a transaction published to the blockchain. During this time your funds will simply be stuck. If you want to buy a coffee with a shop you don't have a channel open with, instead of simply paying with bitcoin directly, you would have to wait months to open a channel by publishing a transaction to the bitcoin blockchain. I think your coffee might be a little cold by then (and mouldy).
I suggest reading this excellent post HERE for other rather significant problems with the LN when people are forced to use it.
The LN is currently not complete and due to its high complexity it will take some time to have industry wide implementation. If it is implemented on top of a bitcoin-as-a-settlement-network economy it will likely have very little utility.
 
Uses of The LN
The LN is actually an extremely useful layer-2 technology when it is used with it's strengths. When the bitcoin blockchain is fast and cheap to transact on, the LN is also extremely useful. One of the major uses for the LN is for trust-based transactions. If you are transacting often between a set of parties you can truly trust then using LN makes absolute sense since the trustless model of bitcoin is not necessary. Then once you require your funds to be unlocked again it will only take a short time and small cost to open them up to the full bitcoin network again. Another excellent use of LN would be for layer-3 apps. For example a casino app: Anyone can by into the casino channel and play using real bitcoins instantly in the knowledge that is anything nefarious happens you can instantly settle and unlock your funds. Another example would be a computer game where you can use real bitcoin in game, the only difference is that you connect to the game's LN channel and can transact instantly and cheaply. Then whenever you want to unlock your funds you can settle on the blockchain and use your bitcoins normally again.
LN is hugely more powerful, the more powerful bitcoin is. The people making the LN need to stick with its strengths rather than sell it as an all-in-one solution to bitcoin's scaling problem. It is just one piece of the puzzle.
 
 
Improving Network Efficiency
 
The more efficient the network, the more we can do with what we already have. There are a number of possible efficiency improvements to the network and each of them has a slightly different effect.
 
Pruning
Pruning allows the stored blockchain size to be reduced significantly by not storing old data. This has the effect of lowering the resource requirements of running a node. a 40GB unpruned blockchain would be reduced in size to 550MB. (It is important to note that a pruned node has lower utility to the network)
 
Thin Blocks
Thin blocks uses the fact that most of the nodes in the network already have a list of almost all the same transactions ready to be put into the blockchain before a block is found. If all nodes use the same/similar policy for which transactions to include in a block then you only need to broadcast a small amount of information across the network for all nodes to know which transactions have been included (as opposed to broadcasting a list of all transactions included in the block). Thin Blocks have the advantage of reducing propagation which lowers the mining centralisation pressure due to orphaned blocks.
 
libsecp256k1 libsecp256k1 allows a more efficient way of validating transactions. This means that propagation time is reduced which lowers the mining centralisation pressure due to orphaned blocks. It also means reduced time to bootstrap the blockchain for a new node.
 
Serialised Broadcast
Currently block transmission to peers happens in parallel to all connected peers. Obviously for block propagation this is a poor choice in comparison to serial transmission to each peer one by one. Using parallel transmission means that the more peers you have, the slower the propagation, whereas serial transmission does not suffer this problem. The problem that serial transmission does suffer from though is variance. If the order that you send blocks to peers in is random, then it means sometimes you will send blocks to a peer who has a slow/fast connection and/or is able to validate slowly/quickly. This would mean the average propagation time would increase with serialised transmission but depending on your luck you would sometimes have faster propagation and sometimes have slower propagation. As this will lower propagation time it will also lower the mining centralisation pressure due to orphaned blocks. (This is just a concept at the moment but I don't see why it couldn't be implemented).
 
Serialised Broadcast Sorting
This is a fix for the variance that would occur due to serialised broadcast. This sorts the order that you broadcast a block to each peer into; fastest upload + validation speed first and slowest upload speed and validation speed last. This not only decreases the variance to zero but also allows blocks to propagation to happen much faster. This also has the effect of lowering the mining centralisation pressure due to orphaned blocks. (This is just a concept at the moment but I don't see why it couldn't be implemented).
 
Here is a table below that shows roughly what the effects these solutions should have.

The Factors in Finding a Balanced Solution
 
At the beginning of this post I detailed a relatively simple framework for finding a solution by describing what the problem is. There seems to me to be five main fundamental forces at play in finding a balanced solution; 'node distribution', 'mining decentralisation', 'network utility', 'time' and 'adoption'. The optimal solution needs to find a balance between all of these forces taking into account a buffer to offset our inability to predict the future with absolute accuracy.
To find a suitable buffer we need to assign a set of red line values which certain values should not pass if we want to make sure bitcoin continues to function as well as today (at a minimum). For example, percentage of orphans should stay below a certain value. These values can only be a best estimate due to the complexity of bitcoin economics, although I have tried to provide as sound reasoning as possible.
 
Propagation time
It seems a fair limit for this would be roughly what we have now. Bitcoin is still functioning now. Could mining be more decentralised? Yes, of course, but it seems bitcoin is working fine right now and therefore our currently propagation time for blocks is a fairly conservative limit to set. Currently 1MB blocks take around 15 seconds to propagate more than 50% of the network. 15 second propagation time is what I will be using as a limit in the solution to create a buffer.
 
Orphan Rate
This is obviously a value that is a function of propagation time so the same reasoning should be used. I will use a 3% limit on orphan rate in the solution to create a buffer.
 
Non-Pruned Node Storage Cost
For this I am choosing a limit of $200 in the near-term and $600 in the long-term. I have chosen these values based on what I think is a reasonable (maximum) for a business or enthusiast to pay to run a full node. As the number of transactions increases as more people use bitcoin the number of people willing to pay a higher price to run a node will also increase although the percentage of people will decrease. These are of course best guess values as there is no way of knowing exactly what percentage of users are willing to pay what.
 
Pruned Node Storage Cost
For this I am choosing a limit of $3 in the near-term (next 5 years) and $9 in the long-term (Next 25 years). I have chosen these values based on what I think is a reasonable (maximum) for normal bitcoin user to pay. In fact this cost will more likely be zero as almost all users have an amount of storage free on their computers.
 
Percentage of Downstream Bandwidth Used
This is a best guess at what I think people who run nodes would be willing to use to be connected to the bitcoin network directly. I believe using 10% (maximum) of a users downstream bandwidth is the limit of what is reasonable for a full node (pruned and non-pruned). Most users would continue to access the blockchain via SPV wallets though. Downstream is generally a much more valuable resource to a user than upstream due to the nature of the internet usage.
 
Percentage of Upstream Bandwidth Used
This is a best guess at what I think people who run nodes would be willing to use to be connected to the bitcoin network directly. Time to Bootstrap a New Node
My limit for this value is at 5 days using 50% of downstream bandwidth in the near-term and 30 days in the long-term. This seems like a reasonable number to me for someone who wants to start running a full node. Currently opening a new bank account takes at least week until everything is set up and you have received your cards, so it seems to me people would be willing to wait this long to become connected. Again, this is a best guess on what people would be willing to do to access the blockchain in the future. Most users requiring less security will be able to use an SPV wallet.
It is important to note that we only need enough nodes to make sure the blockchain is distributed across many places with many backups of the full blockchain. It is likely that a few thousand is a minimum for this. Increasing this amount to hundreds of thousands or millions of full nodes is not necessarily that much of an advantage to node distribution but could be a significant disadvantage to mining centralisation. This is because the more nodes you have in the network, the longer it takes to propagate >50% of it.
 
Storage Cost Price Reduction Over Time
Storage cost follows a linear logarithmic trend. Costs of HDD reducing by 10 times every 5 years, although this has slowed over the past few years. This can be attributed to the flooding in South East Asia and the transition to SSD technology. SSD technology also follows the linear logarithmic trend of costs reducing 10 times every 5 years, or roughly decreasing 37% per year.
 
Average Upload and Download Bandwidth Increases Over Time
Average upload and download bandwidth increases in a linear logarithmic trend. Both upload and download bandwidth follow the same trend of doubling roughly every two years, or increasing 40% per year.
 
Price
I was hesitant to include this one here but I feel it is unavoidable. Contrary to what people say (often when the price is trending downwards) bitcoin price is an extremely important metric in the long-term. Depending on bitcoin's price, bitcoin's is useful to; enthusiasts->some users->small companies->large companies->nations->the world, in roughly that order. The higher bitcoin's price is the more liquid the market will be and the more difficult it will be to move the price, therefore increasing bitcoin's utility. Bitcoin's price in the long-term is linked to adoption, which seems to happen in waves, as can be seen in the price bubbles over the years. If we are planning/aiming for bitcoin to at least become a currency with equal value to one of the worlds major currencies then we need to plan for a market cap and price that reflect that. I personally think there are two useful targets we should use to reflect our aims. The first, lower target is for bitcoin to have a market cap the size of a major national currency. This would put the market cap at around 2.1 trillion dollars or $100,000 per bitcoin. The second higher target is for bitcoin to become the world's major reserve currency. This would give bitcoin a market cap of around 21 trillion dollars and a value of $1,000,000 per bitcoin. A final, and much more difficult target is likely to be bitcoin as the only currency across the world, but I am not sure exactly how this could work so for now I don't think this is worth considering.
 
As price increases, so does the subsidy reward given out to miners who find blocks. This reward is semi-dynamic in that it remains static (in btc terms) until 210,000 blocks are found and then the subsidy is then cut in half. This continues to happen until all 21,000,000 bitcoins have been mined. If the value of each bitcoin increases faster than the btc denominated subsidy decreases then the USD denominated reward will be averagely increasing. Historically the bitcoin price has increased significantly faster than subsidy decreases. The btc denominated subsidy halves roughly every 4 years but the price of bitcoin has historically increased roughly 50 fold in the same time.
 
Bitcoin adoption should happen in a roughly s-curve dynamic like every other technology adoption. This means exponential adoption until the market saturation starts and adoption slows, then the finally is the market becomes fully saturated and adoption slowly stops (i.e. bitcoin is fully adopted). If we assume the top of this adoption s-curve has one of the market caps above (i.e. bitcoin is successful) then we can use this assumption to see how we can transition from a subsidy paid network to a transaction fee paid network.
 
Adoption
Adoption is the most difficult metric to determine. In fact it is impossible to determine accurately now, let alone in the future. It is also the one of the most important factors. There is no point in building software that no one is going to use after all. Equally, there is no point in achieving a large amount of adoption if bitcoin offers none of the original value propositions. Clearly there is a balance to be had. Some amount of bitcoin's original value proposition is worth losing in favour of adoption, and some amount of adoption is worth losing to keep bitcoin's original value proposition. A suitable solution should find a good balance between the two. It is clear though that any solution must have increased adoption as a basic requirement, otherwise it is not a solution at all.
 
One major factor related to adoption that I rarely see mentioned, is stability and predictability. This is relevant to both end users and businesses. End users rely on stability and predictability so that they do not have to constantly check if something has changed. When a person goes to get money from a cash machine or spend money in a shop, their experience is almost identical every single time. It is highly dependable. They don't need to keep up-to-date on how cash machines or shops work to make sure they are not defrauded. They know exactly what is going to happen without having to expend any effort. The more deviation from the standard experience a user experiences and the more often a user experiences a deviation, the less likely a user is going to want to continue to use that service. Users require predictability extending into the past. Businesses who's bottom line is often dependent on reliable services also require stability and predictability. Businesses require predictability that extends into the future so that they can plan. A business is less likely to use a service for which they do not know they can depend on in the future (or they know they cannot depend on).
For bitcoin to achieve mass adoption it needs a long-term predictable and stable plan for people to rely on.
 
 
The Proposal
 
This proposal is one based on determining a best fit balance of every factor and a large enough buffer to allows for our inability to perfectly predict the future. No one can predict the future with absolutely certainty but it does not mean we cannot make educated guesses and plan for it.
 
The first part of the proposal is to spend 2016 implementing all available efficiency improvements (i.e the ones detailed above) and making sure the move to a scaled bitcoin happens as smoothly as possible. It seems we should set a target of implementing all of the above improvements within the first 6 months of 2016. These improvements should be implemented in the first hardfork of its kind, with full community wide consensus. A hardfork with this much consensus is the perfect time to test and learn from the hardforking mechanism. Thanks to Seg Wit, this would give us an effective 2 fold capacity increase and set us on our path to scalability.
 
The second part of the proposal is to target the release of a second hardfork to happen at the end of 2016. Inline with all the above factors this would start with a real block size limit increase to 2MB (effectively increasing the throughput to 4x compared to today thanks to Seg Wit) and a doubling of the block size limit every two years thereafter (with linear scaling in between). The scaling would end with an 8GB block size limit in the year 2039.
 
 
How does the Proposal fit inside the Limits
 
 
Propagation time
If trends for average upload and bandwidth continue then propagation time for a block to reach >50% of the nodes in the network should never go above 1s. This is significantly quickly than propagation times we currently see.
In a worst case scenario we can we wrong in the negative direction (i.e. bandwidth does not increase as quickly as predicted) by 15% absolute and 37.5% relative (i.e. bandwidth improves at a rate of 25% per year rather than the predicted 40%) and we would still only ever see propagation times similar to today and it would take 20 years before this would happen.
 
Orphan Rate
Using our best guess predictions the orphan rate would never go over 0.2%.
In a worst case scenario where we are wrong in our bandwidth prediction in the negative direction by 37.5% relative, orphan rate would never go above 2.3% and it would take over 20 years to happen.
 
Non-Pruned Node Storage Cost
Using our best guess predictions the cost of storage for a non-pruned full node would never exceed $40 with blocks consistently 50% full and would in fact decrease significantly after reaching the peak cost. If blocks were consistently 100% full (which is highly unlikely) then the maximum cost of an un-pruned full node would never exceed $90.
In a worst case scenario where we are wrong in our bandwidth prediction in the negative direction by 37.5% relative and we are wrong in our storage cost prediction by 20% relative (storage cost decreases in cost by 25% per year instead of the predicted 37% per year), we would see a max cost to run a node with 50% full blocks of $100 by 2022 and $300 by 2039. If blocks are always 100% full then this max cost rises to $230 by 2022 and $650 in 2039. It is important to note that for storage costs to be as high as this, bitcoin will have to be enormously successful, meaning many many more people will be incentivised to run a full node (businesses etc.)
 
Pruned Node Storage Cost
Using our best guess predictions the cost of storage for a pruned full node would never exceed $0.60 with blocks consistently 50% full. If blocks were consistently 100% full (which is highly unlikely) then the max cost of an un-pruned full node would never exceed $1.30.
In a worst case scenario where we are wrong in our bandwidth prediction in the negative direction by 37.5% relative and we are wrong in our storage cost prediction by 20% relative (storage cost decreases in cost by 25% per year instead of the predicted 37% per year), we would see a max cost to run a node with 50% full blocks of $1.40 by 2022 and $5 by 2039. If blocks are always 100% full then this max cost rises to $3.20 by 2022 and $10 in 2039. It is important to note that at this amount of storage the cost would be effectively zero since users almost always have a large amount of free storage space on computers they already own.
 
Percentage of Downstream Bandwidth Used
Using our best guess predictions running a full node will never use more than 0.3% of a users download bandwidth (on average).
In a worst case scenario we can we wrong in the negative direction by 37.5% relative in our bandwidth predictions and we would still only ever see a max download bandwidth use of 4% (average).
 
Percentage of Upstream Bandwidth Used
Using our best guess predictions running a full node will never use more than 1.6% of a users download bandwidth (on average).
In a worst case scenario we can we wrong in the negative direction by 37.5% relative in our bandwidth predictions and we would only ever see a max download bandwidth use of 24% (average) and this would take over 20 years to occur.
 
Time to Bootstrap a New Node
Using our best guess predictions bootstrapping a new node onto the network should never take more than just over a day using 50% bandwidth.
In a worst case scenario we can we wrong in the negative direction by 37.5% relative in our bandwidth predictions and it would take one and 1/4 days to bootstrap the blockchain using 50% of the download bandwidth. By 2039 it would take 16 days to bootstrap the entire blockchain when using 50% bandwidth. I think it is important to note that by this point it is very possible the bootstrapping the blockchain could very well be done by simply buying an SSD with blockchain already bootstrapped. 16 days would be a lot of time to download software but it does not necessarily mean a decrease in centralisation. As you will see in the next section, if bitcoin has reached this level of adoption, there may well be many parties will to spend 16 days downloading the blockchain.
 
What if Things Turn Out Worse than the Worse Case?
While it is likely that future trends in the technology required to scale bitcoin will continue relatively similar to the past, it is possible that the predictions are completely and utterly wrong. This plan takes this into account though by making sure the buffer is large enough to give us time to adjust our course. Even if no technological/cost improvements (near zero likelihood) are made to bandwidth and storage in the future this proposal still gives us years to adjust course.
 
 
What Does This Mean for Bitcoin?
 
Significantly Increased Adoption
For comparison, Paypal handles around 285 transactions per second (tps), VISA handles around 2000tps and the total global non-cash transactions are around 12,400tps.
Currently bitcoin is capable of handling a maximum of around 3.5 transactions every second which are published to the blockchain roughly every 10 minutes. With Seg Wit implemented via a hardfork, bitcoin will be capable or around 7tps. With this proposal bitcoin will be capable of handling more transactions than Paypal (assuming Paypal experiences growth of around 7% per year) in the year 2027. Bitcoin will overtake VISA's transaction capability by the year 2035 and at the end of the growth cycle in 2039 it will be able to handle close to 50% of the total global non-cash transactions.
When you add on top second layer protocols( like the LN), sidechains, altcoins and off-chain transactions, there should be more than enough capacity for the whole world and every possible conceivable use for digital value transfer.
 
Transitioning from a Subsidy to a Transaction Fee Model
Currently mining is mostly incentivised by the subsidy that is given by the network (currently 25btc per block). If bitcoin is to widely successful it is likely that price increases will continue to outweigh btc denominated subsidy decreases for some time. This means that currently it is likely to be impossible to try to force the network into matching a significant portion of the subsidy with fees. The amount of fees being paid to miners has averagely increased over time and look like they will continue to do so. It is likely that the optimal time for fees to start seriously replacing the subsidy is when bitcoin adoption starts to slow. Unless you take a pessimistic view of bitcoin (thinking bitcoin is as big as it ever will be), it is reasonable to assume this will not happen for some time.
With this proposal, using an average fee of just $0.05, total transaction fees per day would be:
  • Year 2020 = $90,720
  • Year 2025 = $483,840.00
  • Year 2030 = $2,903,040.00
  • Year 2035 = $15,482,880.00
  • Year 2041 = $123,863,040.00 (full 8GB Blocks)
Miners currently earn a total of around $2 million dollars per day in revenue, significantly less than the $124 million dollars in transaction fee revenue possible using this proposal. That also doesn't include the subsidy which would still play some role until the year 2140. This transaction fee revenue would be a yearly revenue of $45 billion for miners when transaction fees are only $0.05 on average.

Summary
 
It's very clear we are on the edge/midst of a community (and possibly a network) split. This is a very dangerous situation for bitcoin. A huge divide has appeared in the community and opinions are becoming more and more entrenched on both sides. If we cannot come together and find a way forward it will be bad for everyone except bitcoin's competition and enemies. While this proposal is born from an attempt at finding a balance based on as many relevant factors as possible, it also fortunately happens to fall in between the two sides of the debate. Hopefully the community can see this proposal as a way of making a compromise, releasing the entrenchment and finding a way forward to scale bitcoin. I have no doubt that if we can do this, bitcoin will have enormous success in the years to come.
